I don't think they really got into much details on exactly how but given it is their inner pysch that JW is playing around with and he joked that he pretty much is mind melded a bit with Kiki one would assume he just dived into people's id wells forcefully as there is likely no hard requirement on being a murderer that would just set off the detector constantly on any cogition particle danced around and poked them until they became more murderery. (He likely had to find people close to the edge and just push them over it)
Kiki can force non-murderers into wells, can share memories, thoughts so she definitely is just an empath that JW was using to basically do subtle mind suggestion on vunrable targets to turn them into serial killers to get Kiki experience points in mind linking in an unethical way so to speak.

If you were scared shitless in the dream and found it fun in retrospect, or vice versa, then it just becomes a matter of opinion on which point in time you'd want to define something as a nightmare.

You're not a brainlet, the show just doesn't explain. The serial killers were all afraid of him but we don't know why. They all killed a certain day of the week according to his wishes but we don't know why. Perforator said that one day JW appeared in his dream and asked him to kill a girl and he simply refused which implies he didn't have much influence on Perforator, yet Perforator still had a John Walker persona in his subconscious that we saw in episode 1, and they say his subconscious reacted like he was scared of him. Narihisago had a JW in his well too if I remember right. I think the only well that definitely didn't have a JW was Hondomachi's well.

They are afraid of him because he went into their minds and beat them till they became a murderer. That would make people fear JW. They killed on certain days because he was making them work on a timetable because he is pretentious and had a god complex. The perforator is an exception because after he beat him into drilling himself it caused brain damage that likely made the suggestion work in strange ways. (like the guy who got love mixed up with murder murder)
I just noticed this is very similar to the plot of Evil Within. It will only take a few bad eggs to turn the place into some nightmare shithole like Silent Hill. Fuck that

As you get older unless you intentionally mess with your sleep times and keep logs of dreams your brain tries very hard to erase those dreams so you are never supposed to be aware of them. They are just your brain throwing memories around and organizing things so it doesn't want you mixing that up for reality. The crazy dreams happen because it is a completely random and choatic process that requires you to be nominally awake but the hypothalmus paralyzes you and tries to suppress a memory feedback loop. The only thing people who mess with dreaming don't like is waking up paralzed when your brain wakes too quickly for your subbrain to react in time and you end up being unable to scream or move because your brain has disabled any actual muscle movement.
