His daughter is actually the biologically daughter of his best friend.
They were workers in a coal mining town called Corel. One day Shinra sold them a reactor with promises and honey. But everything went to shit and Shinra basically wiped out the town. Barret's actual wife got killed. Barret's arm got shot off. His best friend seemingly died, so did his friend's wife, leaving only his best friend's daughter who he took up and raised as his own. He replaced his missing arm with a gun to use his wound as a symbolic tool to exact revenge upon Shinra.
