Zack doesn't actually live; it's a bait-and-switch. Those sparkles when the Watchmen disappear are a sign that someone has successfully avoided a particular fate (and this will show up in part 2, under certain conditions.) After Zack survives the Shinra army, he tried to go to Midgar with Cloud as planned, but the Watchers attack and mortally wound him on the way, as his death is required for Cloud to follow the path that he does.

Episode 2 ends with Cloud falling into the lifestream. If Aerith survives Sephiroth and the Watchers, she falls in with him while trying to save him. Zack is later seen in the lifestream, immediately after Cloud's true self returns, much to both Cloud's and Aerith's surprise, and he echoes Aerith's words about the future not being set in stone, lamenting that he couldn't prevent his demise, but also gives Cloud both his approval as his living legacy while encouraging him to create his own.
